Under the terms of the deal, the US and Israel would establish a peacekeeping force to protect each other’s citizens in the West Bank and East Jerusalem.
President Donald Trump has said the deal would provide “the most significant advance in peace since the Six-Day War”.
The announcement was made by US Secretary of State Rex Tillerson at a ceremony marking the 75th anniversary of the end of the Six Day War.
“This is a historic moment,” Tillerson said.
“The end of conflict, peace and a lasting two-State solution are all within reach,” he added.
The deal is the latest in a string of landmark deals between Israel and the US in recent years.
In 2016, Trump signed the landmark nuclear deal with Iran that halts the nuclear weapons programme, as well as the Iran Deal, which was a major shift in US policy towards the Middle East.
